Make sure that when you're stitching you pull the thread somewhat tight. To make the knot, just wrap the thread around your finger and then pull the thread through the loop.

you could make a selection, move over to the channels menu, make a new channel, fill w/ white, deselect, gaussian blur it to about 2 or 3, Ctrl+L, move the little triangles together until the image gets smoother, Ctrl+Click on the channel, flip over to the layers menu, new layer, fill selection.
